How a $770,000 Tennessee Short-Term Rental Offsets Two High W-2 Incomes

Posted Monday, August 3, 2026

The Situation

Andrew and Jessica T. from California are both high W-2 earners with no operating business and very few levers to pull. Jessica recently moved from a K-1 partnership seat back to a W-2 role, and roughly a quarter of her annual compensation lands as a December bonus. They were under contract on a $770,000 short-term rental in Tennessee, held inside a Tennessee LLC owned by a Wyoming LLC owned by their revocable trust. The ideal setup! Before closing, they booked a tax strategy session with Ethan Summers, CPA, Senior Tax Manager for WCG CPAs & Advisors, to pressure test the plan.

The Strategy

The short-term rental tax loophole is one of the few ways a W-2 household can push real estate losses against ordinary income. Two conditions must hold: an average guest stay of seven days or less, and material participation, usually the 100-hour test where the owners also out-work every other individual touching the property.

Ethan walked through the details that trip people up. Hours spent before closing count, but only if the property is placed in service and hosts guests before December 31. Travel hours are squishy in tax court, so treat them as surplus rather than foundation. Cleaner, handyman and contractor hours must be tracked person by person, not as one lump. WCG’s material participation summary covers the rest.

A cost segregation study then splits the purchase into short-life personal property eligible for bonus depreciation and 39-year real property that is not. The septic upgrade they are weighing falls squarely in the 39 year bucket, so pulling it into year one gains nothing. Furnishings are the opposite story, once the property is in service. Margin loan interest funding the purchase is deductible against the rental as long as the money is traced.

The Outcome

With roughly 20 percent of basis expected to reclassify into short-life assets, they are looking at $50,000 to $60,000 of federal tax savings in year one at the 37 percent bracket. Every entity is disregarded, so the activity reports on one individual tax return through Schedule E, with a separate Tennessee entity level filing. WCG is building a projection off both pay stubs so Jessica can adjust her W-4 now instead of waiting on a refund. They also left with a map of what comes next, including a planned business acquisition and other advanced tax strategies worth reviewing at year end.

Total Taxes Saved:

 $55,000

Professional Consultation

Did you want to chat about this? Do you have any questions for us? Let’s chat!

The tax advisors, business consultants and rental property experts at WCG CPAs & Advisors are not salespeople; we are not putting lipstick on a pig expecting you to love it. Our job remains being professionally detached, giving you information and letting you decide within our ethical guidelines and your risk profiles.

We see far too many crazy schemes and half-baked ideas from attorneys and wealth managers. In some cases, they are good ideas. In most cases, all the entities, layering and mixed ownership is only the illusion of precision. As Chris Rock says, just because you can drive your car with your feet doesn’t make it a good idea. In other words, let’s not automatically convert “you can” into “you must.”

Let’s chat so you can be smart about it.

We typically schedule a 20-minute complimentary quick chat with one of our Partners or our amazing Senior Tax Professionals to determine if we are a good fit for each other, and how an engagement with our team looks. Tax returns only? Business advisory? Tax strategy and planning? Rental property support?
